It is an assumption based on what has happened or how something looks. If someone's car broke down in the desert and they headed off on foot to look for help and left footprints in the dirt then searchers find the vehicle and see the footprints, one could say "By the looks of it, they've headed west."

It means based on appearance and can use "from" in lieu of "by," as well.
