If you ask "Do you know" -> you say "where the exit is"
Because you are asking "Do you know xxx" and here "xxx=where the exit is"
The reason is, you cannot put 2 questions together.

Or simply ask "Where is the exit?"

wrong explanation! There is only one question and not 2 questions

If you want to put 'is' in the middle, it would be 'Where is the exit?'
When the question begins with 'Do you know', then 'is' should be put at the end of the question/ sentence.
Even it is not a question, for example, 'He told me where the entrance was'. In this case, 'was' should also be put at the end because the sentence is not starting with where, what, who...etc. Another example: 'I don't know what the truth is.'

因為這是一條question, 所以會係 1), 個is 不會放在後面
但如果佢係一個reported speech的句子, 如 "I asked him if he knew where is the exit" 咁就對

To make it simple for you to understand, "Do you know" is the question. Something behind should be a statement, a clause. You can't have two questions in one sentence, right?
