The public deposits $10 of cash into the banking system.

Suppose the banks do not hold excess reserves. Calculate the maximum possible change in the money supply. Explain your answer.

Required reserve ratio
= $ (20m / 100m ) x 100%
= 20%

Banking multiplier
= 1 / 20%
= 5

The maximum possible change in the money supply
= ( Increase in reserve x Banking multiplier) - decrease in money in pubic circulation)
= $10m x 5 - $10m
= $40m
